It's only illegal if you try to sell it and make money. Creating mashups is pretty much the same thing as creating your own remix of a song, which is something most artists and labels encourage for club play and such. Granted, YouTube is a bit of a grey area on this front, and some artists (most notably Prince) prefer not to have their music on this site, and the people who run the site will voluntarily take it down at their request.
